UPSC Previous Year Question | Mains GS3 | 2020
Explain the meaning of investment in an economy in terms of capital formation. Discuss the factors to be considered while designing a concession agreement between a public entity and a private entity. (Answer in 250 words)
Answer
Introduction
Investment is expenditure that adds to the economy’s productive capacity. In national-income accounting, it forms part of gross capital formation and includes additions to fixed assets, inventories and valuable infrastructure.
Capital Formation
- Gross fixed capital formation: expenditure on machinery, buildings, transport, irrigation, energy and other productive assets.
- Inventory investment: changes in stocks of raw materials, semi-finished goods and finished products.
- Human and intangible capital: although treated differently in conventional accounts, education, research and software raise productive potential.
Investment may be public or private, domestic or foreign. It expands employment, productivity, aggregate demand and future output. Its quality depends on efficiency, maintenance and technology, not merely its volume.
Concession Design Factors
- Clear scope and standards: define construction, operations, service quality, safety, environmental obligations and performance indicators.
- Risk allocation: assign construction, demand, financing, regulatory, force-majeure and political risks to the party best able to manage them.
- Revenue model: specify user charges, annuity, viability-gap support, revenue sharing, subsidies and tariff revision rules.
- Land and approvals: establish responsibility for acquisition, utilities, clearances and rehabilitation.
- Monitoring: provide independent regulation, disclosure, audits, penalties, incentives and user grievance mechanisms.
- Change and termination: include renegotiation triggers, termination compensation, lender protection, step-in rights and handback standards.
- Equity and sustainability: protect affordability, competition, labour rights, local communities and environmental interests.
Conclusion
A balanced concession agreement creates bankable certainty without transferring excessive risk to taxpayers or compromising public accountability.
